Does anyone use a USB (with PS2 Adaptor) Optical 3 button wheel mouse successfully with their octane?

Yes, I have a MS optical 3 button wheel mouse for my Octane and O2, it works fine with a cheap £2 usb->ps/2 adapter. Make sure you "systune pcmouse_mode 2" to activate the middle mouse button and wheel support.

Is that setting in the mouse preferences within irix?

Just pop that into a shell and execute. Systune provides a way to configure some kernel settings, pcmouse_mode being one of them.
